What Is Options Trading?

Options are versatile financial products. These contracts involve a buyer and seller, where the buyer pays a premium for the rights granted by the contract. Call options allow the holder to buy the asset at a stated price within a specific time frame.

Put options, on the other hand, allow the holder to sell the asset at a stated price within a specific time frame. Each call option has a bullish buyer and a bearish seller, while put options have a bearish buyer and a bullish seller.

Reasons for Trading Options

Traders and investors buy and sell options for several reasons. Options speculation allows a trader to hold a leveraged position in an asset at a lower cost than buying asset shares. Investors use options to hedge or reduce the risk exposure of their portfolios.

It’s realistic to make anywhere between 10% – 50% or more per trade. If you have at least $10,000 or more in an account, you could make $250 – $1,000 or more trading them. It’s essential to manage your risk correctly by trading them.

Profit from Trading Options

Let’s face it; we’re all drawn to the stock market to make money, end of the story. You’re lying to yourself if you say otherwise.

Dreaming of Making Money with Options

Perhaps you dream of the day you can flip your boss the bird, wake up in a hammock on a beach, or race hedgehogs in Spain – I don’t know, I’m not judging. But, what I do know is it’s going to cost money. And maybe that’s why you decided the stock market is your answer.

Potentially Unlimited Earnings

So, the million-dollar question is, “How much can you make trading options? You might not like my answer. I don’t know. Options have an unfair perception because people don’t take the proper time to learn how to trade them.

They’re a great way to make money with a small account. One option contract controls 100 shares. As a result, you’re paying the premium to control 100 shares instead of outright buying them. Options give you the right but not the obligation to buy (call) or sell (put) a contract at a set price within a specific time frame.

Options Trading Strategies

Did you know that options have strategies that allow you to make money in any market? Yes, even sideways markets. That’s part of the appeal of options trading. There are a lot more moving parts to options trading than trading stocks. Then, you’ll be ready to face the options head-on. Hopefully, it will answer how much you can make trading options for yourself.

5 Strategies For Profiting With Options

1. Buying a Call

Buying a call option can be a good strategy for some traders. The risk is limited to the premium paid for the option and the unlimited profit potential. A call option gives you the right to buy the underlying asset at a predetermined price, known as the strike price.

If the price of the asset increases above the strike price plus the premium paid, the option will be profitable. Add the premium paid to the strike price to calculate the potential payoff for a long call. For example, if a $100 strike call has a $1.50 premium, the trade becomes profitable if the underlying stock rises above $101.50 by expiration.

2. Buying a Put

Buying a put option is another strategy with relatively low risk and potentially high reward. A put option gives you the right to sell the underlying asset at a predetermined price. This can be used as a hedging strategy to protect against downside risk in a portfolio.

The risk/reward profile of put buying is slightly less favorable than call buying because equity indices typically trend higher over time. The payoff for a long put is essentially the reverse of a call. If a $100 strike put has a $1.50 premium, the position will become profitable if the stock falls below $98.50.

3. Writing a Call

Call writing (selling) can be done in two ways: covered and naked. Covered call writing is commonly used to generate extra income from a portfolio by writing calls on stocks held within the portfolio. The maximum reward in call writing is equal to the premium received, but the biggest risk is the possibility of the underlying stock being “called away.”

Naked call writing involves writing call options without owning the underlying asset and is a high-risk strategy suitable for advanced options traders. In the case of selling the $100 strike call for $1.50, you would profit if the stock remains below $101.50.

4. Writing a Put

Put writing is a favored strategy of advanced options traders because the best-case scenario is retaining the total amount of the option premium. The biggest risk of writing is that the writer may pay too much for a stock if it tanks.

The risk/reward profile of put writing is less favorable than that of put or call buying. The maximum reward equals the premium received, but the maximum loss is much higher. If you sell the $100 strike put for $1.50, you will profit as long as the stock remains above $98.50.

5. Options Spreads

Options spreads involve combining options using a spread strategy, buying one or more options to sell one or more different options. Spreads can be created in many ways to take advantage of nearly any anticipated price action.

Spreads can be bought or sold, and the risk and return profiles will cap the potential profit or loss. Spreads can range from simple to complex, offering traders and investors the flexibility to tailor their strategies to their specific needs.

Does Account Size Matter While Trading Options?

Trading account size has no impact on success in options trading. Success is determined by consistently following a profitable trading system. If your system is profitable and you follow your rules diligently, you are a successful trader.

Whether your account is $2,000 or $200,000, the focus should be trading the markets, not just making money. For instance, even if you start with a small account, you can build a substantial trading account over time if you are a successful trader.

The key to successful trading is following your system and rules. If you can trade the markets successfully, trust that the money will follow.
