What Is Option Trading?

man doing a demo for Best Options Trading Course

Options trading involves buying and selling options contracts in the market, usually on a public exchange. Options are often the next level of security that new investors learn about after their initial entry into the finance world.

As derivatives are securities whose values are a function of a separate underlying security or index, options have another layer of complexity compared to a typical security. There are three critical factors when considering trading options versus trading a typical security:

Pricing Dynamics in Options Trading

Pricing is multifactorial; deciding to trade in options means tracking several metrics that are absent from trading other securities.

Leverage in Options Trading

Leverage is inherently present in options trading, so losses tend to be as magnified as gains.

Long Options Trading Position

Trading long options positions is more short-term than long-term; you're looking for an event, and holding your investment typically means a loss of principal versus an eventual turnaround.

Options Trading Step-by-Step Guide

Step 1: Open an Options Trading Account

To start trading options, you need to open an options trading account. This requires more capital compared to opening a brokerage account for stock trading. Brokers need more information about a potential investor before allowing them to start trading options. If you're new to options trading, consider practicing with a paper trading account.

Step 2: Pick Which Options to Buy or Sell

Options involve call and put contracts. A call option allows you to buy a stock at a predetermined price within a certain period. A put option will enable you to sell shares before the contract expires. Determine the direction in which you think the underlying stock will move to choose the suitable options for the contract.

Step 3: Predict the Option Strike Price

The option is valuable when buying options if the stock price closes above or below the strike price during the option's expiration period. You must select a strike price that reflects where you predict the stock will be during the option's lifetime. Not every strike price is available, so you must choose from the standardized increments based on the stock price.

Step 4: Determine the Option Time Frame

Every option contract has an expiration period that indicates when you can exercise the option. Choose between American and European options, which differ based on when they can be exercised.

Expiration dates can range from daily to yearly, with riskier daily and weekly options. Longer expirations allow the stock more time to move and your investment thesis to play out. Longer expiration periods are more expensive but can retain time value, even if the stock trades below the strike price.

Strategies For Option Trading Profits

1. Buying a Call

Buying a call option is one of the most basic strategies available. The strategy is relatively low-risk since the maximum loss is limited to the premium paid to purchase the call, while the maximum reward is potentially unlimited.

However, the odds of the trade being extremely profitable are generally low. You add the option's premium to the strike price to calculate the potential payoff for a long call. For example, if a $100 strike call with a $1.50 premium is purchased, the position would become profitable if the underlying stock rises above $101.50 by expiration.

2. Buying a Put

Buying a put option is another strategy with relatively low risk but potentially high rewards if the trade works out. Puts can also be purchased to hedge downside risk in a portfolio. The payoff of a long put works essentially in reverse of a long call. For instance, if the $100 strike put has a premium of $1.50, the position would become profitable if the stock falls below $98.50.

3. Writing a Call

Call writing can be conducted in two forms: covered and naked. Covered call writing is a strategy intermediate to advanced options traders use to generate extra income from a portfolio. In contrast, naked call writing involves writing call options without owning the underlying asset.

The biggest risk with a covered call strategy is that the underlying stock could be “called away.” For naked call writing, the maximum loss is theoretically unlimited. For example, if a trader sells the $100 strike call for $1.50, they would profit as long as the stock remains below $101.50.

4. Writing a Put

Writing is a favored strategy for advanced options traders. It involves selling put options with the belief that the underlying asset's price will rise or remain neutral. The critical risk of writing is that the writer may end up paying too much for a stock if it subsequently tanks.

The risk/reward profile of put writing is less favorable than that of put or call buying. For instance, if a trader sells the $100 strike put for $1.50, they will profit if the stock price remains above $98.50.

5. Options Spreads

Traders or investors will often use option spreads to combine options, buying or selling one or more options. Spreading can offset the premium paid because the premium from the sold option will net against the premium paid for the purchased option. A spread's risk and return profiles will cap out the potential profit or loss. Spreads can be created in multiple ways to take advantage of different anticipated price actions, ranging from simple to complex. Any spread strategy can be bought or sold based on individual options.
